This is particularly the case for early-stage technology companies, where different valuation methods and approaches, diverging growth projections, and the lack of comparable transactions can significantly widen the gap between the parties\u2019 expectations.<\/p>\n<p style=\"font-weight: 400;\">One method frequently used in recent years to bridge this gap is the <strong>earn-out mechanism<\/strong>. Under an earn-out arrangement, payment of a portion of the purchase price is deferred until after closing and becomes conditional upon the fulfilment of specific criteria.<\/p>\n<h2>What Is an Earn-Out in M&amp;A?<\/h2>\n<p>An earn-out is a purchase price mechanism used in M&amp;A transactions under which a portion of the consideration payable to the seller is deferred and becomes payable after closing if the target company achieves certain agreed financial or operational targets. Earn-outs are particularly useful where the buyer and the seller have different expectations regarding the future performance or value of the target company.<\/p>\n<h2><span class=\"s1\"><b>Why Are Earn-Outs Used in M&amp;A Transactions?<\/b><\/span><\/h2>\n<p class=\"p2\">Earn-outs are commonly used in M&amp;A transactions where the buyer and the seller have different expectations regarding the future performance and value of the target company. While the seller may expect the business to achieve strong results following the transaction, the buyer may be reluctant to pay the full purchase price at closing based on projections that have not yet materialised.<\/p>\n<p class=\"p2\">An earn-out can help bridge this valuation gap by linking a portion of the purchase price to the target company\u2019s post-closing performance. Instead of paying the entire consideration at closing, the buyer agrees to make an additional payment if certain financial or operational targets are achieved during an agreed period.<\/p>\n<h3 class=\"p2\">Advantages and Risks<\/h3>\n<p style=\"font-weight: 400;\">If the buyer believes that the company will only reach a higher valuation once certain conditions are met, the earn-out allows them to avoid making an upfront payment for this potential, yet uncertain, value. The seller, on the other hand, retains the opportunity to secure a higher price if the earn-out conditions are satisfied, rather than settling for a lower fixed amount. Where the seller remains in a managerial position after closing, the mechanism also provides an incentive to enhance the company\u2019s performance.<\/p>\n<p style=\"font-weight: 400;\">That said, the earn-out also carries risks. The most significant is the potential for disputes over whether the conditions have been fulfilled. To minimise such risks, the criteria must be defined with absolute clarity, leaving no room for interpretation.<\/p>\n<h2 class=\"p1\"><b>How Are Earn-Out Conditions Determined?<\/b><\/h2>\n<p style=\"font-weight: 400;\">The earn-out is tied to the achievement of certain post-closing conditions. These may include financial performance targets within a set period, or operational milestones such as winning a tender or launching a new product. For instance, in the US pharmaceutical sector, earn-out payments have often been linked to obtaining regulatory approval for the launch of a new drug.<\/p>\n<p style=\"font-weight: 400;\">The earn-out period is typically set between one and three years, with an average of two years.<\/p>\n<h2 style=\"font-weight: 400;\"><strong>Obligations of the Parties<\/strong><\/h2>\n<p style=\"font-weight: 400;\">For sellers to become entitled to the earn-out payment, the agreed conditions must be met. Accordingly, sellers usually require buyers to provide certain undertakings after closing in order to mitigate risks that might prevent the conditions from being achieved. These undertakings generally include:<\/p>\n<ul style=\"font-weight: 400;\">\n<li>Managing the company consistently with past practices,<\/li>\n<li>Making reasonable efforts to meet the earn-out conditions,<\/li>\n<li>Not disposing of significant assets,<\/li>\n<li>Refraining from bad faith actions that could prevent fulfilment of the conditions.<\/li>\n<\/ul>\n<p style=\"font-weight: 400;\">Sellers also need to be able to monitor whether the conditions are being achieved. For this reason, share purchase agreements often impose obligations on buyers to report regularly to the sellers throughout the earn-out period.<\/p>\n<p style=\"font-weight: 400;\">Buyers, on the other hand, generally wish to exercise discretion over the company once acquired. If the target becomes part of a wider group post-closing, the buyer will often seek to align the target\u2019s practices with those of the group.<\/p>\n<p style=\"font-weight: 400;\">Finding a balance acceptable to both parties is therefore crucial during negotiations. To avoid the delicate balance being disrupted by changing market conditions or shifting business priorities, it is advisable not to set the earn-out period too long.<\/p>\n<p style=\"font-weight: 400;\">Another key negotiation point concerns the scope and limits of the buyer\u2019s obligations to ensure the conditions are met. Is the buyer only required to use reasonable efforts, or must they also commit to further investment, R&amp;D, or marketing activities? As this question will be answered within the share purchase agreement, the boundaries of the buyer\u2019s obligations should be defined clearly to reduce the risk of disputes.<\/p>\n<h2 class=\"p1\"><b>What Should an Earn-Out Clause Address?<\/b><\/h2>\n<p class=\"p2\">An earn-out clause should clearly define the performance targets, the applicable calculation methodology, the earn-out period and the conditions for payment. It should also address how the target company will be operated during the earn-out period, the information and reporting rights of the seller and, where appropriate, the obligations of the buyer in relation to the achievement of the agreed targets. Clear drafting is particularly important to limit disagreements over the calculation and payment of the earn-out after closing.<\/p>\n<h2 style=\"font-weight: 400;\"><strong>Conclusion<\/strong><\/h2>\n<p style=\"font-weight: 400;\">The earn-out mechanism can be a valuable tool to keep a deal alive where the parties would otherwise fail to reach an agreement or walk away from the transaction altogether. This explains its increasing popularity in recent years.
